I can answer that one for you:
Yes you can see people with free hug signs frequently in Harajuku and in Shibuya and yes they will hug you. But you might spend 2 weeks in Tokyo and not see anybody with a Free Hugs Sign, so even in Tokyo its a rather minor thing and people will still be suprised and stop to take pictures if they see "Free Hugs",
I tried it myself and it is alot of fun.
However, this "trend" didn´t start in Japan but in Australia. Search youtube for free hugs and the video with the most hits will show you the origins.
